I am trying to play DVD's and Bluray's on my new HTPC with no luck.
hardware peices of interest:

GIGABYTE GA-MA78GM-S2H 780g integrated HD 3200 graphics.
LITE-ON Black SATA Blu-ray DVD-ROM Drive Model DH-4O1S

'd hope it is a software issue. I'll go through my install step by step.

I install a fresh copy of Windows Vista Ultimate x86 SP1 on a formatted HDD.
Install goes fine, I install the drivers from the mobo's driver CD, then I
install the latest display drivers for the HD 3200 from ATI's website. So
far, so good. I have the video and audio being fed to my HDTV via HDMI.

I install the PowerDVD BD edition (version 7.something) using the CD
included with my bd drive. I run a utility that powerdvd has to check blu-ray
compatibility. It gives me the green light on everything, even on my TV being
HDCP ready. The graphics card it says unknown, its grey... but I don't think
that is the problem.

So anyway, the problem starts when I want to play a blu-ray disc. I press
play, and Windows pops up a message at the bottom right saying that Windows
has to change it's color scheme to Windows Vista Basic because the program
won't allow it or whatever. Then the movie plays, but no video is shown, it's
just black. I can hear sound fine, but no video.

I take out the BD and put in a DVD. I press play and get a BSOD. I reboot,
download and install latest firmware from Lite-On's site, install K-Lite
codec pack which installs Media Player Classic. I check a .mkv file, and it
plays fine on media player classic. I insert a regular DVD and Media Player
Classic plays the DVD just fine.

WMP 11, Media Center, and PowerDVD all show a GREEN SCREEN when the movie
plays, be it DVD or BD. I can hear the audio fine, but no video. I try
various BD's, same issue on all. The FUNNY thing is that I FF'd to a menu,
and on Mr. and Mrs. Smith, it showed me the menu options... play, scene
selection, etc. Showed this menu ontop of a GREEN SCREEN.... ugh...

I even bought and installed PowerDVD Ultra 8 and still get the same exact
problem. I tried uninstalling K-Lite codec pack and installing Vista Codec
Pack... same issue.

Media Player Classic can play DVD's fine. It's not supposed to play
Blu-rays, which is fine. Why would WMP11 not be able to play DVD's and MPC
can?

Any help would be appreciated. I knew the software portion of my HTPC build
would be the most annoying.

Why did you install K-Lite here? Video playback did not need any components
from that, and those components would likely conflict with the existing
system video codecs. Since most codec packs are a large collection of
random codecs, installing and uninstalling them can have random effects. At
no point did you need K-Lite or VCP for Blu-Ray or DVD playback. Both of
those have done some seriously bad/untested things to user's systems over
time.

What MPEG filters are installed according to WMP's Help:about:Technical
Support Information menu tool?

What exact video card driver version do you have? What's the latest as
available from ATI?
